Summary

Performance-based pay can lead managers to manipulate a firm's reported earnings, and this issue is not limited to CEOs. Division managers and CFOs may also have incentives to influence reported earnings, potentially resulting in earnings manipulation. A study analyzing compensation packages for CEOs, division managers, and CFOs found that the effects of incentive pay on earnings management vary by type of incentive pay and position. CFOs' bonuses were associated with higher discretionary accruals, excess sales, and a higher incidence of future lawsuits, with larger effects compared to CEOs and division managers. The study suggests that compensation committees should review pay policies for all managerial positions, not just CEOs, to mitigate earnings manipulation.
